Thank you for reporting this bug to Ubuntu. Ubuntu 7.04 reached EOL in October 2008.
See this document for currently supported Ubuntu releases: https://wiki.ubuntu.com/Releases

I've tried recreating this bug with Ubuntu 12.10 and was unable to,
given the information you've provided. Please upgrade to the latest
version and re-test. If the bug is still reproducible, increase the
verbosity of the steps to recreate it so we can try again.

Do feel free to report any other bugs you may find.

Title:
  distribution upgrade fail

Status in “update-manager” package in Ubuntu:
  Incomplete

Bug description:
  Binary package hint: update-manager

  While upgrading to Version 7.10 (from 7.04) I got the following
  message:

  "Could not install the upgrades

  The upgrade aborts now. Your system could be in an unusable state. A
  recovery will run now (dpkg --configure -a).

  Please report this bug against the 'update-manager' package and include the files in /var/log/dist-upgrade/ in the bugreport.
  installArchives() failed
  "

  Update manager version:

  "update-manager:
    Installed: 1:0.81.3
    Candidate: 1:0.81.3
    Version table:
   *** 1:0.81.3 0
          500 http://archive.ubuntu.com gutsy-updates/main Packages
          100 /var/lib/dpkg/status
       1:0.81 0
          500 http://archive.ubuntu.com gutsy/main Packages
  "

  See attachment for the zipped log files (the ones stated in the error
  message).

  Notes:
  * Openoffice was installed by hand
  * nvidia driver was installed by hand using "envy"
  * The "X Error: BadDevice, invalid or uninitialized input device 170" errors result from the wacom-entries in xorg.conf created by "envy"
  * The problems seem to be starting here (snip from "main.log"):

  "2008-06-25 04:41:21,881 ERROR got an error from dpkg for pkg: 'libpam0g': 'subprocess post-installation script killed by signal (Segmentation fault)
  '
  2008-06-25 04:41:21,978 ERROR got an error from dpkg for pkg: 'libpam0g': 'subprocess post-installation script killed by signal (Segmentation fault)

  2008-06-25 04:56:08,101 ERROR got an error from dpkg for pkg: 'libpam-modules': 'dependency problems - leaving unconfigured
  '
  ...
  "
  After that, lots of similar messages for "login" (!), "passwd" (!) and "sudo" (!!)
  This does not look good...

  === EDIT ===
  While I filed the above report, the "...recovery ... (dpkg --configure -a)" was still in progress.
  I left the machine unattended for a while. When checking back again, the update -manager window was gone.

  Trying to restart update-manager now consistently yields a segmentation fault (!!)
  apt-get reports the update-manager to be the latest version, however.

  # aptitude dist-upgrade
  reports broken dependencies for open office (which is quite understandable regarding the fact that OOo is version 2.4.1-17, as opposed to 2.3.0-1ubuntu5.4) and wants to install libneon, libsvg1 and libwpg.
  Moreover, nvidia-glx-new wants to be upgraded - after the update-manager had downgraded it from the version I had installed some time ago with "envy"...

  And, last not least, knetworkmanager is "unused" and marked for
  removal, which I do find kind of surprising - is there a replacement?

  Here is the complete list:

  "The following packages are BROKEN:
    openoffice.org-onlineupdate

  Resolving dependencies...
  The following actions will resolve these dependencies:

  Remove the following packages:
  kubuntu-desktop
  openoffice.org-onlineupdate
  "

  I'm not sure if it is safe to reboot my system, regarding the
  aforementioned messages in main.log.

  === EDIT 2 ===
  Damn... many apps are broken after the "update", e.g.:

  $ firefox
  Failed to open device
  New crash observer
  App startup
  Illegal instruction

  $ eclipse
  Segmentation fault

  $ gimp
  replaced: ...
  ...
  Segmentation fault

  === EDIT 3 ===
  Fortunately, I did not have to make a new install (as I had initially feared).

  After some struggles (removing some broken packages by hand, re-
  enforcing package configuration, re-running dist-upgrade) I managed to
  get a running version of 7.10 without X and after installing the
  nvidia drivers by hand (again with envy) a completely running version
  7.10, which I then was able to upgrade to 8.04 without any problems,
  thus being able to keep all my configurations.

  So said problems seem to pertain only to the 7.04 --> 7.10 migration.
