I think you should go with option #2

im not a 100% sure about this, but i just bought a new laptop. during
the set up of windows i was given the option of selecting th size of the
windows partition. since i was going to install ubuntu, as my primary
OS, and was only planing on using windows 7 on rare occasions, i wanted
it as small as possible. the set up wouldn't allow me to make the
partition smaller that 40G.

yes it is. you have to choose during the ubuntu installation - when it
asks you on which partition to install ubuntu- to do a custom set up off
the drive partitions.
