In RAM.
Knoppix and Ubuntu Live CDs contain a special filesystem ("UnionFS" if I
remember correctly). It is a read-write filesystem, but because the physical
disk is read only (the DVD or CD), it keeps the changes in RAM. If you read a
file from it, it first checks if it has been changed (or created). If it has,
it is loaded from RAM. If it hasn't, it's loaded from the CD or DVD.
