I had this problem as well - the update of linux-image 2.6.10-5-686-smp (version
2.6.10-34 to 2.6.10-34.1, from the "hoary-updates" source) is what did it.  

Reverting back to Hoary's normal kernel (2.6.10-34, from the "hoary" software
repository) makes everything work perfectly.
